Going by the number of column inches that the pink papers devoted to reporting and analysing last Tuesdays credit policy, it seems to have been treated as a bit of a non-event. A reason for the medias apathy could be that the policy was somewhat predictable and lacked an element of surprise. That is certainly true most analysts had expected stability in the policy rates and other policy parameters like the cash reserve ratio. That is exactly what the policy delivered. However, its predictability cannot be held against it, nor does it undermine the importance of the policy in the current scheme of things. In fact, I think that it was one of the most important monetary statements that we have seen in the past few years. Let me make my case.

Heavy digging ahead
US GDP: The 1 per cent drop in second-quarter US GDP makes this the countrys worst recession since World War II. Government stimulus spending helped a bit, but personal savings are still depressed and the federal deficit is huge. The need to correct those imbalances could make for a very slow recovery. The 3.7 per cent peak to trough decline so far beats the 3.2 per cent drop in the 1973-75 recession. However it falls short of the 5 per cent decline of 1937-38, let alone the 25 per cent drop of the Great Depression. There were some admittedly small encouraging signs. Government intervention helped in two ways. Direct increases in federal and state spending roughly halved the decline. And tax rebates added an annualised $113 billion to personal income, increasing the savings rate and presumably boosting consumption somewhat.

Improving the term structure of interest rates: two-factor models
We consider a new approach for estimating the coefficients of the term structure equation in two-factor models. This approach is based on the fact that the risk-neutral drifts of the factors are directly estimated. Therefore, the market prices of risk and the physical drifts do not have to be either identified or estimated.In order to study the finite properties of this approach, we generate trajectories in a stochastic volatility model. We find that the risk-neutral drifts and the yield curves are more accurately estimated. Finally, we show the supremacy of this approach by means of US Treasury Bill data. Microsoft's Steve Ballmer has argued that by combining a weak No. 2 in search (Yahoo) and an even weaker No. 3 (Microsoft), competition against a dominant Google will increase, benefitting consumers.
